India's Microfinance Boom Fuels Rise in Non-Performing Loans Amid Tighter Regulations

India's microfinance sector is grappling with a significant surge in non-performing loans (NPLs) as the industry faces challenges from overleveraged borrowers and stricter lending norms. The sector's asset quality has deteriorated, with the share of loans overdue between 31-180 days nearly doubling in the first half of FY25. This rise in delinquencies is attributed to aggressive lending practices and economic distress in rural households.

Recent data indicates that microfinance delinquencies have nearly doubled to over ₹28,000 crore by September 2024, reflecting a portfolio at risk (PAR) of 6.8% of the total exposure. States like Bihar, Uttar Pradesh, Tamil Nadu, and Odisha account for a significant portion of these delinquencies.

In response to these challenges, India has tightened microfinance rules to curb borrower overleveraging. The Microfinance Institutions Network (MFIN) has implemented stricter lending norms, including capping the number of lenders per borrower and limiting outstanding loans. These measures aim to improve asset quality but may slow sector growth.

S&P Global Ratings expects the non-performing loan ratio in the microfinance segment to peak by the end of FY26. Despite these challenges, the sector remains crucial for financial inclusion, and regulators are working to balance risk management with continued access to credit for low-income borrowers.
